What is the future for the UK equity income sector?

Laura Foll and James Henderson, Co-Managers of the Henderson UK Equity Income & Growth Fund and Lowland Investment Company, provide their outlook for 2016 and highlight the merits of looking for income outside of the traditional income-paying companies, where there is greater potential for dividend growth.

What lessons have you learned from 2015?
 
One of the key lessons learned this year has been to focus on companies with sales and earnings growth. Value without earnings growth has not worked and when we look down our best and worst performers for the year this is very apparent. Those that have done well have kept it simple: grow earnings and return cash to shareholders.
 
Are you more or less positive than you were this time last year, and why?
 
Our outlook is mixed; there are some areas of the portfolio, such as industrials, where we think the market is being too ‘broad brushed’ in its scepticism and we are more positive. In our view, we are not entering a general industrial recession and many of our smaller and medium-sized holdings, such as Avon Rubber and Castings, continue to report good results.
 
On the other hand, we are more negative on dividend growth for the broader market. In our opinion, some dividends from constituents of the FTSE 100 Index look stretched, examples being multinational mining company BHP Billiton and GlaxoSmithKline, the global healthcare firm. The advantage of investing across the market cap scale is that, in our view, balance sheets and dividend payout ratios are more conservative in the smaller and mid-cap end of the market. This gives us confidence that dividend growth can be achieved when investors move away from the traditional FTSE 100 income payers.
 
What are the key themes likely to shape your asset class going forward and how are you likely to position your portfolios as a result?
 
We think we are entering an interesting period for the UK equity income sector. Following a number of years of strong dividend growth, the outlook for 2016 is more unclear. Were there to be some high profile dividend cuts this could cause the high-headline yield of the FTSE 100 to converge closer to that of smaller and medium-sized indices. In our view, this would highlight the merits of investing for income outside of the traditional income-paying companies, where there is greater potential for dividend growth.
